Prepaying an education loan

Most Indian education loans allow prepayment without penalty on a floating-rate loan, and many graduates working abroad can repay far faster than the schedule. Whether they should is a different question, and the 80E window is part of the answer.

The arithmetic

  • Prepaying saves future interest, and the earlier it happens the more it saves, because early EMIs are mostly interest.
  • It forgoes the 80E deduction on the interest you no longer pay — which is worth your marginal tax rate, not the whole amount.
  • It costs liquidity. Money in the loan is money unavailable for an emergency in a country where you have no safety net.

For most borrowers the interest saved outweighs the tax forgone, because the deduction returns only a fraction of the interest while prepayment removes all of it. The liquidity question is the one worth thinking about harder.

Before you prepay

  1. Confirm there is no foreclosure charge — floating-rate loans to individuals generally carry none, fixed-rate loans sometimes do.
  2. Ask whether a part-prepayment reduces the tenure or the EMI. Reducing tenure saves more.
  3. Keep an emergency reserve first. Six months of costs abroad is not excessive.
  4. Get written confirmation of the revised schedule and, at closure, a no-dues certificate.
